Jason just mount CD1 and run it from My computer.
When the installation asks for CD2 u just mount it just as u did with CD1 and the installation should continue.

Y are u extracting the CDs?

if you don't want it to ask for disk 2, set drive number to 2, and mount the next image then run install.

if its an .iso file, you shouldn't have to. but since it's giving you much trouble, extract, install and delete the extracted files.

Don't know which version of Win7 y'all use but I use the 32bit version and Daemon Tool Lite 4.30.4.0027 and it works perfectly.

Theres a new version out that wis Win7 ready that you can get at FileHippo.com

When I was installing the version I now have it had a few drivers that were not compatible but I ran it in compatibility mode of Vista as I was using that version of Vista and ignored the compatibility warnings I got from Win7 and it works without any problems.

This is the Deamon Tool Lite that I've been using for over 2 months now:

and Like I said. It a 32bit system. The new version is compatible with 64bit systems as well.
